Managing Cash Flow in a Law Firm: Why Profitability Isn't the Whole Picture
For law firms, profitability doesn’t always equal liquidity. Many law firms face cash flow pressure due to the gap between the time when work is done and payment is received. That means even firms with strong realization rates and busy attorneys may face limitations when it’s time to bring on new partners, invest in new technology or expand practice areas.
The payment gap can be significant. It is not uncommon for it to take 30 to 45 days to submit a bill to clients and then another 60 to 90 days for clients to pay. For firms that work on a contingency model, those timelines can stretch out years as a case works its way toward trial and/or settlement. Other factors can also affect the lack of liquidity, such as cyclical work patterns, tax bills and the need to fund partner distributions.
To maintain steady cash flow and bridge these gaps, firms can take several steps. Those include strong collection practices, clear financial visibility and access to the right banking tools.
Strong Collection Practices Should Start Early
At many firms, the collection process doesn’t start until after the invoice goes out. Yet firms should be thinking of it as something that starts at engagement. Clear engagement letters that specify billing frequency, payment terms and retainer requirements help set and manage expectations. Timely billing, rather than waiting for work to accumulate, allows the revenue cycle to move more consistently and raises small issues before they become large ones. And clients are often more open to proactive communication at this stage, instead of after-the-fact collection efforts.
By reviewing Work in Progress (WIP) and accounts receivable regularly and not just quarterly, firms can also improve their cash flow or at least have a clear understanding of when liquidity might be an issue.
Visibility Is Critical for Good Decision Making
To achieve strong cash flow processes, law firms also need financial visibility. Firms that rely on static, backward-looking reports often don’t recognize a cash flow problem until it is too late.
Real-time visibility into cash position, WIP, receivables aging and short-term obligations allow firms to plan ahead and make funding decisions based on actual liquidity rather than trailing profitability metrics. It also allows firms to distinguish between a temporary timing gap and a more structural issue that will continue to cause issues in the future.
Where Banking Relationships Matter
This is where the right banking partner becomes more than an advisor about operating and trust accounts. Law firms have financial structures, such as trust and IOLTA accounting requirements, partner capital and distribution cycles, that most other businesses don’t. Bankers who work with other types of businesses may not understand these factors and may not have products that can address law firm cash flow issues.
The optimal mix of tools for law firms can include a line of credit that is structured around the realistic timing of receivables rather than a generic revenue multiple. The right cash management solutions will give partners real-time visibility across operating and trust accounts. Banks that understand law firms can also offer financing options for growth initiatives that account for the lag between committing capital and realizing the revenue that will repay it.
When firms take a proactive approach to cash flow, it isn’t just about avoiding shortfalls. It’s about firms gaining flexibility to fund growth on their own terms and take advantage of opportunities as they arise. With a healthy cash flow strategy, firms can navigate uncertainty, fund growth initiatives and focus on practicing law and serving clients.
